The official Pandora Survival Guide says that the Navi use the ponytails to connect to each other in an erotic and spiritual way.It is not used for reproduction though. It is also confirmed that in the extended love scene, Jake and Neytiri do both things: physical sex like humans and spiritual/erotic connection with their ponytails.
